Understanding Value Added Tax (VAT)

What is Value Added Tax?

Value Added Tax (VAT) is a consumption tax placed on a product whenever value is added at each stage of the supply chain, from production to the point of sale.

Unlike sales tax, which is only collected at the final point of purchase, VAT is collected by all sellers in the supply chain.

Adding vs. Extracting VAT

Adding VAT (Net to Gross) is used when you know the base price of a good or service and need to determine the final price a consumer will pay.

Extracting VAT (Gross to Net) is essential when you have the final consumer price and need to isolate the actual revenue your business retains after remitting the tax.

Why Accuracy Matters

Errors in VAT calculation can lead to compliance issues, penalties, or reduced profit margins.

  • Applying tax on tax: Never apply VAT to a price that already includes it.
  • Wrong extraction math: Subtracting 20% from a gross amount is mathematically incorrect; you must divide by 1.20.
  • Compliance: Accurate record-keeping of net, VAT, and gross amounts is legally required in most jurisdictions.

The Mathematical Formulas

Here is how you manually calculate VAT amounts based on the standard formulas:

1.Gross Amount = Net Amount Γ— (1 + (VAT Rate / 100))
2.Net Amount = Gross Amount / (1 + (VAT Rate / 100))
